What is an ETF?
An Exchange-Traded Fund (ETF) is a type of investment fund that holds a collection of underlying assets, such as stocks, bonds, commodities, or currencies. Unlike traditional mutual funds, ETFs trade on stock exchanges throughout the day, much like individual stocks. When you buy shares of an ETF, you are essentially buying a portion of that diversified portfolio.

What is an ETF?
An Exchange-Traded Fund (ETF) is a type of investment fund that holds a collection of underlying assets, such as stocks, bonds, commodities, or currencies. Unlike traditional mutual funds, ETFs trade on stock exchanges throughout the day, much like individual stocks. When you buy shares of an ETF, you are essentially buying a portion of that diversified portfolio.
Most ETFs are passively managed, meaning they aim to track the performance of a specific market index (e.g., Nifty 50, S&P 500) rather than trying to outperform it. Their goal is to deliver returns similar to the index, before expenses.
How do ETFs work?
Fund Creation: An ETF provider owns the underlying assets (e.g., stocks in an index). They then design a fund to track the performance of these assets and sell shares in that fund to investors.
Trading on Exchanges: Once created, ETF shares trade on stock exchanges, and their prices fluctuate throughout the trading day based on supply and demand. This allows investors to buy and sell them anytime the market is open, unlike mutual funds which are typically priced only once a day after market close.
Arbitrage Mechanism: A unique mechanism called "creation and redemption" helps keep an ETF's market price close to its Net Asset Value (NAV) – the total value of its underlying assets. Authorized Participants (large financial institutions) can create new ETF shares by delivering the underlying assets to the fund, or redeem ETF shares by receiving the underlying assets from the fund. This process helps maintain price efficiency.
Ownership: When you buy an ETF share, you own a portion of the fund, but you don't directly own the underlying assets within the fund. However, if the ETF holds dividend-paying stocks, you may receive dividend payments.
Benefits of ETF Investing
Diversification: ETFs offer instant diversification by pooling money into a basket of securities across various asset classes, geographies, and sectors. This helps lower the risk associated with individual security performance.
Low Cost: Most ETFs are passively managed, leading to lower expense ratios (management fees and operating expenses) compared to actively managed mutual funds. Many brokerage platforms also offer commission-free ETF trading, further reducing costs.
Transparency: The holdings of most ETFs are fully disclosed daily, allowing investors to know exactly what they own in real-time.
Flexibility and Liquidity: ETFs trade like stocks, enabling investors to buy and sell them throughout the trading day. This provides greater flexibility for timely investment decisions and quick execution.
Accessibility: ETFs provide easy access to a wide variety of markets, industries, and asset classes, including those that might be difficult to access directly (e.g., international markets, commodities).
Tax Efficiency: Due to their unique creation/redemption mechanism and typically lower portfolio turnover, ETFs often pass through fewer capital gains distributions to investors, potentially making them more tax-efficient.
